A subscription invoice does not tell you everything about its tax treatment. One customer may buy access to hosted software. Another may buy a downloadable copy or the right to reproduce your code.

For a SaaS business owned from abroad, start with what customers receive. Then review where the business operates, which entity earns the income, and who handles tax on each sale.

Identify what the customer is buying

US federal rules distinguish cloud transactions from transfers of digital content and copyright rights. The Treasury and IRS final regulations classify transactions that meet the cloud definition as services for the covered international tax provisions.

That does not make every software payment a foreign-source service fee. The agreement and actual rights matter.

Offering Question to resolve
Access to hosted software Does this meet the cloud-transaction definition?
Downloadable software Is a copyrighted article sold or leased?
Reproduction or distribution rights Is the customer receiving copyright rights?
Custom development Is the payment for development services or transferred rights?
A mixed subscription package What gives the transaction its predominant character?

Keep versions of customer terms and enterprise contracts. A large licensing agreement can need different treatment from ordinary self-service subscriptions, even when both use the same payment system.

Review income source separately from classification

Classifying a payment as a service is only one step. Determining where the income is sourced is another.

For software businesses, give your adviser the locations and roles of staff, contractors and relevant infrastructure. Do not assume that your personal work location alone decides every cloud transaction, or that a US hosting provider alone makes every receipt US-source.

The final digital-content rules also use the purchaser’s billing address to determine the place of sale for certain electronically transferred copyrighted articles. That is not a universal sourcing rule for every SaaS subscription.

The IRS guidance on effectively connected income (ECI) explains the separate US trade-or-business analysis. US staff, offices and representatives may matter. A US LLC, EIN (the company’s US tax ID) and bank account alone establish neither ECI nor an exemption.

For the broader framework, read our ECI guide. Treaty eligibility needs a review of the owner and applicable treaty.

Keep entity reporting on its own checklist

A single-member LLC is generally disregarded for federal income tax unless it elects corporate treatment. Its income is generally treated as the owner’s. A domestic LLC with multiple members normally follows partnership rules and generally files Form 1065.

For a wholly foreign-owned disregarded LLC, reportable transactions trigger Form 5472 with a pro-forma Form 1120. The IRS instructions cover owner contributions and distributions, including transactions in a year with no subscription revenue.

Record personally funded hosting, software costs, loans and withdrawals. A pre-launch product can have reporting obligations even with no paying users.

US citizenship or tax residency changes the owner’s tax position. Living abroad does not by itself make someone a nonresident alien. A corporate election also changes the filing and income-tax analysis.

Sales tax depends on the product and the state

State sales-tax treatment of SaaS is not uniform. Washington, for example, identifies SaaS and remote-access software within its taxable technology categories.

Check product classification, customer location, exemptions and whether your activity or sales create a collection obligation. State income, franchise or gross-receipts taxes are separate questions.

Ordinary payment processing does not automatically make Stripe your merchant of record. A merchant of record is the seller responsible for specified transaction obligations under its agreement.

Stripe has a distinct Managed Payments offering. Its tax-compliance documentation describes indirect-tax coverage and exceptions. Review the actual product and country coverage rather than assuming all Stripe payments receive that service.

Even when a merchant of record handles covered sales tax or VAT, your business still needs income records, entity filings and a home-country review. Retain the reseller agreement and settlement reports.

Reconcile subscriptions beyond the monthly payout

Your bookkeeping should connect the subscription system, payment provider and bank.

Keep invoices, credits, refunds, chargebacks, processor fees and sales tax collected separately. Track unpaid invoices and money still held by the provider. A net payout hides these differences.

For example, an annual subscription paid in December may provide access well into the next year. Keep the service dates with the payment record. Financial-statement revenue recognition and income-tax timing can differ; agree the method with your accountant rather than treating the cash receipt as the answer to both.

Record cancellation dates and unused-service refunds. If you sell through a merchant of record, identify what its settlement represents under the contract before deciding how to present gross revenue and fees.

Review the structure before adding a cofounder

Adding an owner can change a disregarded LLC into a partnership. Do not continue using the old filing checklist without a review. Our foreign-partner Form 1065 guide explains the differences.

Your home country may classify the US LLC differently, tax its income locally, or impose management and reporting obligations. Ask about that before choosing an entity for payment access alone.

Customer tax forms also follow actual tax status. A US EIN does not automatically justify W-9 for a foreign-owned disregarded LLC. Check the W-8 owner rules and resolve any mismatch with the customer or platform.

FAQ

Is all SaaS revenue a royalty?

No. Qualifying cloud transactions are classified as services under the cited rules. Transfers of copies, copyright rights or mixed offerings need their own analysis.

Does a merchant of record replace Form 5472?

No. Handling tax on customer sales does not remove a qualifying LLC’s related-party information-filing requirement.

Does no profit mean no filings?

No. Owner funding and other reportable transactions can require filings before the product earns a profit.

Make subscription records useful at year end

Our accounting service provides monthly reconciliation and financial statements. Share subscription, settlement and owner-funding records so we can confirm the scope. Federal filings are separate from standalone accounting. If you are still choosing an entity, review our formation plans without assuming bank or processor approval.
